What is a trading system?
A trading system is a defined set of rules that determines how a trader acts in the market. It covers entering, building up and closing a position, the financial products, securities and currencies to be traded, and strict risk and money management. A well-founded trading system is widely regarded as a basic requirement for consistent trading: it does not guarantee profits, but it makes decisions repeatable and results measurable.
Components of a trading system
A complete trading system answers the following questions:
- Markets: which instruments are traded, and on which time frame?
- Entry: which conditions must be met before a position is opened, for example specific trading setups?
- Position management: is the position built up in one step or in several, and how is the stop-loss adjusted?
- Exit: when is the position closed: at the price target, at the stop or when the signal is no longer valid?
- Risk and money management: how much of the account may be risked per trade and in total (see money management)?
Example: a simple rule set might state that only EUR/USD is traded on the hourly chart, that a long position is opened after a confirmed breakout in an uptrend, that the stop-loss is placed below the last swing low, that no more than 1% of the account is risked per trade and that the price target is at least twice as far away as the stop.
Why it matters for traders
Fixed rules reduce spontaneous, emotional decisions, a key insight of behavioural finance. A system can be applied manually, leaving some room for the trader's judgement, or executed fully automatically by software. Either way, only rules that are followed consistently can be tested on historical data, evaluated by their performance and improved where necessary.
